What About Rising Rates?
With the close of Q1 2018, having a real estate portfolio in our current environment is a challenging experience as interest rates and valuations continue to rise. Expected returns are diminishing, and property valuation has been on the high side while several institutional investors have publicly expressed views that the peak of the market has already been reached. These issues are set against a backdrop where the asset class has blossomed since the Global Financial Crisis offering the majority of investors a significant broadening of returns within alternative assets. Additionally, there is a section of fund managers and investors who are not sure of our position in the cycle or have a firm belief that there is space for continued growth.
The determining factor in this sphere is the vibrant investor appetite, supported by a fund manager base that has consistently offered high returns for them in the past few years. The distributions have been relatively high and real estate has continually upheld the desire for diversification, enticing returns, and reliable sources of income in an environment with low-interest rates.
The active contribution of the investor community remains one of the most prominent among all alternative asset categories and will play a significant role in deciding asset allocation in the future. The envisaged capital allocation increases in the next year and beyond, highlight the confidence of investors in the industry to attain expectations in a variable market, as the fund managers who can show a distinct value proposition and alleviate investors’ pricing concerns will likely receive more capital commitments in 2018.
According to a recently released Prequin report¹, for the third year in a row, investors have a firm belief that valuations are the major problem faced by the real estate industry. It is believed that high entry prices have the power to have a knock-on impact on the operation of a fund investment and also influence the feasibility of existing deal pipelines. These two factors are the significant concerns pointed out by the institutional investors surveyed. According to the survey, only 24% of the respondents expect their investment portfolios to have a worse performance over 2018.
Nevertheless, real estate markets are renowned for their depth, and a section investors and fund managers have a feeling that the expansion of the market will linger. Low-interest rates have favored the asset class in the past few years and we believe an anticipated rise in rates during 2018 will be the macro factor that has the most influential effect on portfolios in the coming year.
